the economic value added metric helps shareholders of a business determine how their capital is performing versus other potential investments. it is also a useful calculation for companies deciding on the most economically valuable project to pursue. a simplified calculation of economic value added can be made by subtracting the opportunity cost of capital from the company's earnings. to do this, take the net operating profit after taxes and subtract the amount of capital times the minimum rate of return that would entice an investor. for example, jim's friend owns shockwave electronics and wants to open a new location. a $50,000 stock purchase from jim would help pay for the expansion which the company projects would earn an additional $5,000 a year in profit. jim wants at least a 15% return on any capital he contributes to the company. using the eva formula, jim finds that it actually incurs an economic loss when compared to other choices. one alternative for jim is to invest his $50,000 in a highly rated corporate bond yielding 4%, resulting in a $2,000 annual yield. eva can be a complicated calculation with a number of variables involved. however, when investing in capital-intensive industries, eva can be an effective tool in ensuring that you're targeting the smartest investments.
