the price to book ratio compares the cost of a stock to the value of the company, if it was broken up and sold today. ken wants to invest in ed's carpets. ed's has a book value of \$1,000,000, 100,000 shares outstanding and stock price of \$20. to calculate book value, ken divides 1,000,000 by 100,000 to get the book value per share, \$10. then ken divides the \$20 share price by \$10 to get a p/b ratio of 2. this means ed's stock costs twice as much as its assets could be sold for. this difference comes from the growth potential that investors see in ed's carpets. investors think ed's is worth twice its current value, because it earn more and grow large in the near future. a p/b ratio of 2 is low, but some stocks trade below the book value for a negative p/b ratio, suggesting that the investors believe the stated value of the company's assets are exaggerated. other companies trade at over 100 times book value, because investors see them as grow stocks. unfortunately for ken, the p/b ratio alone is not enough to make an investment decision. the p/b ratio is just one of the many metrics that investors use to valuate stocks.
