the p/e ratio is used to determine how much investors are willing to pay for a stock relative to the company's earnings. it's calculated by taking the current price of a stock and dividing by the company's earnings per share, or eps. ken wants to buy a stock. al's ice cream and bob's frozen snacks both trade for \$18. al's eps for the year was \$2. al's p/e ratio is 9. bob's has an eps of \$6. bob's p/e ratio is 3. if ken buys al's, he pays \$9 for every \$1 of earnings. if he buys bob's, he only pays \$3 for every \$1 of earnings. using the p/e ratio, ken decides to invest in bob's frozen snacks, because he pays less for the same amount of earnings. a p/e ratio is useful for comparing companies that operate in the same industry. some industries like technology have very high p/e ratios on average, some like public utilities have very low p/e ratios, but no single ratio control the whole story. price to earnings is one of the many metrics that investors use to valuate a stock.
